Why are adjusting entries necessary under accrual-basis accounting?
Solution
VerifiedAdjusting entries in an accrual basis of accounting are done to reflect the correct balances of the accounts in line with the matching principle concept wherein revenues are recognized when earned and expenses are recognized when incurred. It should be noted that collections or payments do not necessarily mean that the accounts are incurred or earned during the period they are received or paid.
Therefore, we adjust for accounts that are not yet paid but already incurred and rendered such as Accrued Revenues and Accrued Expenses. Additionally, we also account for those that are already paid but services are yet to be rendered or products are yet to be delivered that may be in the form of Prepaid Expenses and Unearned Revenues.
